Road to disciplining erring auditors is bumpy

It is dangerous to allow a system where regulators — those who don’t hesitate to take the extreme step against an entire audit firm — are allowed to take isolated actions against an entire audit firm as regards the entities overseen by them. Banning the entire firm for the misconduct of a handful of people is not the right approach, unless there is a systemic failure.

Multiple regulators

The current system of having multiple regulators — ICAI, NFRA and respective financial sector regulators such as RBI, SEBI and IRDAI — to deal with audit failures is turning into a regulatory minefield of sorts.

The sooner a common framework for action against auditors is put in place — say a council for coordinated action against auditors with representation from MCA, ICAI, NFRA, SEBI, RBI, IRDAI and IBC — the better would the outcomes be, both for the society and the trust that could be reposed on the financial system.

Otherwise, what will happen at the ground level is a situation where the ‘operation has been successful but the patient is dead’. Will you close down a hospital for the fault of a surgeon, wonders a veteran audit professional with decades of experience when quizzed about the recent RBI action on an audit firm — Haribhakti & Co LLP — for its failure to comply with the specific direction of the central bank on statutory audit of a systemically-important non-banking finance company.

This audit firm had recently been barred for two years by the central bank from undertaking any type of audit assignments in any of the entities under its supervision. Now, this isolated action (apparently neither NFRA nor ICAI were consulted on the Haribhakti matter) has raised several questions than providing answers. The problem in this case is that it is not clear whether the punishment is being awarded to the audit firm for audit failure or for any governance issue.

Time is ripe when all regulatory actions on disciplining misconduct are supported by a detailed public disclosure — instead of cryptic press releases — of the reasons behind such action. Otherwise, it would lend credence to the contention of critics that in the name of regulatory action what is at best playing out is a Kangaroo Court. The bottomline is that one must not punish without setting expectations from an audit firm and an opportunity of remediation is handed out.

“Ideally, if at all there is an action on an audit firm, it is appropriate that it is done by a body that regulates the audit profession, which evaluates the quality of the audit assignment in relation to the prescribed auditing standards by reviewing the audit work papers before concluding on the deficiency, if any, and deciding the corresponding punishment.

“You normally don’t ban an institution unless the audit quality is poor across the entire institution and that too it is initiated only after an opportunity is given to remediate deficiencies. I am not aware of the facts in this case, but all I can say is that a blanket ban is like pressing the nuclear button, which is the extreme action taken as a last resort, as it results in a lot of collateral damage, including on those not involved in the alleged deficient audit assignment and who otherwise are conducting high quality audits,” says PR Ramesh, former Chairman of Deloitte India.

Ashok Haldia, former Secretary of the CA Institute, noted that multiplicity of regulators is against the principles of effective regulation. “It is unjust, unfair, unsustainable and is counterproductive to maintaining and enforcing quality in audit. It is necessary to have only one regulator or a mechanism of joint regulation which consolidates standards of performance for auditors of different regulators — RBI, SEBI, NFRA, ICAI and others — and adopt a unified framework for enforcing accountability of auditors and all those in the financial reporting value chain,” he said.

Many flaws

Amarjit Chopra, former President of the Institute of Chartered Accountants of India (ICAI) and now part-time Member of NFRA, said that the RBI’s recent move of acting in isolation and debarring the firm has many flaws. “It would mean that a firm, which cannot audit RBI-regulated entities, can still continue to audit other entities whether listed or unlisted. This, to my mind, may not be justified. In my view need of the hour is to have a common framework for action against the auditors, if it is needed and MCA should take the lead on this,” said Chopra.

Noting that the issue was a governance issue, he also called for action against directors — both executive and non executive — and suggested that they, too, be barred from holding any post of director in any company for a period of minimum three years.

Chopra wonders how many regulators an auditor may have to contend with and whether action in isolation by one of the regulators alone is desirable. “There is no dispute to the fact that auditors need to be regulated. But by which regulator is an important issue. Not for a moment I am trying to suggest that the RBI does not have the power to do so. But their acting in isolation and debarring the firm for RBI-regulated entities has many flaws,” he said.

Chopra noted that he was well aware that no one may want to surrender their turf, but then it causes immense harm to the auditing profession as no auditor may be keen to live in a state of uncertainty with regard to the number of regulators that he faces and each one of them going for a different kind of action in such cases.

Haldia said that a firm and its partners have joint responsibility to ensure quality of audit. In case an audit failure has traces to failure of the firm in discharging its responsibilities, the firm may also be held liable for punitive action together with the delinquent partner, he said.

Can all pile in?

In the context of RBI action on Haribhakti & Co LLP, legal experts held that other regulators — NFRA, ICAI and SEBI — can also get into the act and look at disciplinary action against the auditor from the perspective of their regulatory jurisdiction.

Pritika Kumar, Founder & Sentinel Counsel, Cornellia Chambers, said: “Given the powers of these regulators, in my view, they all can investigate and look at initiating disciplinary action in their own field of operation against the auditor and/or members of ICAI who may be involved in this matter.”

Ruby Sinha Ahuja, Senior Partner, Karanjawala & Co, said that the power and jurisdiction of any regulator is circumscribed by the statute, and order of RBI barring the CA firm does not give an automatic right to other regulator to start proceedings against the firm.

“Any regulator can act, provided it has jurisdiction over the issues raised by RBI in its order,” she said, adding that there is a moot question as to whether SEBI will have jurisdiction in the said matter over a CA firm.

Bottomline

The main point is one would do well to look at auditors at best as a thermometer — it may tell you the temperature, but don’t expect it to predict clots in arteries. Fraud detection and reporting will be a big ask on statutory auditor of large companies, especially when they are paid so low. Multiple regulators will only add to the auditors’ fear quotient.

Local audit firms see surge in NBFC clients with Sept 30 deadline for appointment of auditors

Domestic audit firms are seeing a surge in new clients from non banking financial companies with the September 30 deadline, imposed by the Reserve Bank of India for the appointment of statutory auditors, looming ahead.

According to industry sources, almost all large non-banking financial companies (NBFCs) have appointed statutory auditors in line with the new norms.

“It is a closed chapter now. NBFCs have followed the Reserve Bank of India guidelines and most of them have appointed or are in the process of appointing auditors under the new norms,” said a person familiar with the development.

Level playing field

Domestic audit firms said the new guidelines have created a level playing field, giving them an opportunity to start audits of these firms, which were largely the domain of the Big Four audit firms in the past.

“Larger Indian audit firms are being sought after and almost all large NBFCs and banks have already appointed auditors. Those left behind are finding it difficult to get good auditors. There is a huge churn in the industry due to the new audit guidelines. Several mid-sized domestic audit firms in Mumbai have benefited from these guidelines as the value that they bring to the table is now being recognised and appreciated more by the corporate world,” said Ameet Patel, Partner, Manohar Chowdhry & Associates, and Past President of Bombay Chartered Accountants’ Society.

It is a misnomer that only the Big Four firms can deliver good quality audits and multi nationals operating or wanting to operate in India need to accept that, he added.

Sumit Maheshwari, Partner, Ashok Maheshwary and Associates LLP, a CA firm, agreed. “The RBI guidelines have created a level playing field for mid-sized domestic audit firms and helped us in getting to audit more NBFCs than earlier. We have already onboarded some NBFCs. A joint auditor brings a second level of check and also helps audit firms gain more experience,” he said.

Others pointed out that even the Big Four auditors have Indian teams working for them.

“These large firms also use the expertise of domestic auditors but till now, this had been the near exclusive domain of these firms because they are seen as big brand names,” said another person, who did not wish to be named.

New guidelines

In a bid to ensure independence of bank auditors, the RBI issued guidelines for the appointment of statutory central auditors or statutory auditors in April this year. Under the norms, it made joint audit mandatory for entities with asset size of ₹15,000 crore and above, capped the number of audits a firm can perform in a year at four banks, and eight NBFCs and urban cooperative banks (UCBs), and reduced the tenure of auditors.

UCBs and NBFCs were given the flexibility to adopt these guidelines from the second half of the current fiscal year.

Though the norms had led to some concern, including requests to push back the guidelines, the industry has fully adapted to it now.

Nihar N Jambusaria, President, ICAI, had in May welcomed the guidelines and said, “The new norms will bring a large number of capable audit firms into the banking and financial sector audit. There is no dearth of talent and the new RBI norms will tap into an unutilised talent pool in the fraternity.”

RBI should appoint statutory auditors for public sector banks: ICAI

The CA Institute has suggested that appointment of statutory central auditors (SCAs) of public sector banks should be done by the Reserve Bank of India and not by the bank managements.

The audit regulator is keen that the banks’ auditors be appointed on the lines of Comptroller and Auditor General of India appointing public sector entities’ auditors.

“We have suggested that RBI itself should appoint the statutory auditors of public sector banks. The current system of bank managements appointing statutory auditors should be done away with,” Nihar Jambusaria, President, Institute of Chartered Accountants of India (ICAI), told BusinessLine. This suggestion was conveyed to the central bank at a recent virtual interaction between the top brass of the CA Institute and senior RBI officials.

Also, the ICAI has made several suggestions on the RBI’s April 27 circular that prescribed norms for appointment of Statutory Central Auditors/Statutory Auditors in PSBs and statutory auditors for urban cooperative banks, non-banking finance companies and housing finance companies.

‘Minimum numbers’

Jambusaria said that CA Institute has suggested to the RBI that instead of prescribing the maximum number of SCAs in public sector banks, the RBI should set the the minimum numbers to be appointed. “We have suggested that instead of having a cap, there should be a minimum number and the current absence of minimum number is leading to reduction in overall number of auditors in PSBs,” he said.

Selection committee

It maybe recalled that bank managements have been appointing SCAs since 2008-09. However during 2011–14, the appointment was done by a Selection Committee comprising representatives of CAG, Ministry of Finance and IBA on a points-based system.

‘Not for deferring norms’

Asked to comment on corporate India’s recent suggestion to RBI that the entire new norms of the central bank be deferred by at least two years, Jambusaria said that ICAI is not in favour of such deferment. He also said that ICAI does not have any objections to making the concept of joint audits mandatory for banks and NBFCs with asset size of over ₹15,000 crore.

“Except for few changes which we have brought to the notice of RBI for consideration, we are happy with most of the norms in the central bank circular,” he said.

ICAI is also understood to have pitched for the reintroduction of compulsory three-year cooling off period after the completion of a SCAs tenure.

Income Taxes: ICAI issues exposure draft of revised Accounting Standard

The CA Institute has come up with an exposure draft for a revised accounting standard on income taxes, to be applicable on entities that are not required to adopt the Indian Accounting Standards (Ind AS) notified by the Corporate Affairs Ministry.

Currently, all listed companies and unlisted companies – with a networth of ₹250 crore and above – are required to adopt the Ind AS. For other corporate and non-company entities, the accounting standards specified by the CA Institute are applicable.

The latest move follows the decision of the various standard setting forums – the Accounting Standards Board (ASB) of ICAI, the NFRA and the Ministry of Corporate Affairs (MCA) – to revise accounting standards.

‘Underlying principles’

“Accordingly, the ASB of ICAI has embarked on the process of upgradation of these standards which will be applicable to the entities to whom the Ind AS are not applicable,” sources said. The objective behind the revision is to ensure that underlying principles are not too different between the Ind AS entities and the other entities.

The exposure draft on Accounting Standard for Income Taxes (AS 12) is the latest among the several standards that are proposed to be revised. The entire set of revised standards are expected to be implemented at one go in a future date and the timeline for this is not yet decided. June 10 is the last date to send comments on the exposure draft. The CA Institute has specified June 10 as the last date by when comments can be sent on the exposure draft.

“For the accounting standard on income taxes, there will not be much change. Whatever standard one is following, almost the same position will continue for entities that are not adopting Ind AS,” sources said.

The proposed revision, which will impinge on public sector banks, certain insurance companies and entities that function as partnerships, will not fully align itself to the Ind AS 12 as the guidance given to ASB by the Central council is not to change the position of existing accounting standard on income taxes (AS 22) to that of Ind AS 12.

One of the main change in the revised accounting standard on income taxes, as against the existing AS 22, will be on the aspect of recognition of deferred taxes. Earlier, when there was unabsorbed depreciation or carry forward losses, there was a question whether deferred taxes should be recognised and will there be future profit to realise the deferred taxes.

“Now although the outcome would be the same, the language has been aligned to Ind AS 12 wherein one has to see the probability of getting profits in the future, reasonable certainty and there is also guidance to determine whether the entity would have profits to realise the deferred tax assets,” sources added.

ICAI to move RBI for tweaking of bank auditor appointment norms

The Reserve Bank of India’s new rules on statutory auditor appointments for banks and NBFCs has not come as any jolt for the audit profession, but the CA Institute plans to approach the central bank for certain inclusions in order to improve overall bank audit and get a better outcome for the fraternity, Nihar N Jambusaria, President, ICAI, said.

The missing points in the new guidelines as regards the cooling-off period for auditors, the need to give higher weightage for experienced firms compared to new firms, and fixing the minimum number of Statutory Central Auditors while leaving the decision of the maximum number to the banks are some of points the ICAI would like to see in the new guidelines and will pitch for them, Jambusaria told BusinessLine.

The RBI had, on April 27, brought in new set of rules — without sharing them with the ICAI for its views — for appointment of statutory auditors of banks and non-bank finance companies (NBFCs), including housing finance firms.

Joint audit

The central bank has now made joint audit mandatory for entities with asset size of ₹15,000 crore and above, capped the number of audits a firm can perform in a year (four banks, and eight NBFCs and urban cooperative nanks) and reduced the tenure of auditors to three years from four. It has also done away with the concept of cooling period that was part of the previous set of guidelines. Approval of the central bank is mandatory for the appointment of statutory auditors of commercial banks.

Currently, if one firm has done audit of a bank for three years, there has to be a cooling period for three years. “There are many capable firms that are getting a chance to do audit. Now what they (the RBI) have decided is that after completion of the tenure of three years, the same firm can be appointed by another bank without any rest. Continuing with the cooling period concept will be better as more firms will be able to do audits. Many capable firms are there. They will all get a chance, too. The concept of cooling period should be retained and we will pitch for it,” Jambusaria said.

Instead of leaving it to banks to decide on the minimum number of Statutory Central Auditors (SCAs), it should be set by the RBI. The maximum number can be decided by the banks and this would enable smooth conduct of audits, he said.

Experienced vs new firms

The ICAI President said the new guidelines do not distinguish between the experienced and the new firms. Previously, the old guidelines had a ratio — 60 per cent for experienced firms and 40 per cent for new firms — in the appointment of auditors.

“…the 60:40 ratio should be there. Its removal may help big firms and banks will be at liberty to appoint all new or all experienced auditors. The balance will be lost. It needs to be retained,” he said.

CA Institute approves revised networking guidelines for firms

The CA Institute’s central council has approved the revised networking guidelines that would help Indian audit firms to grow big and gain larger assignments in the country. “The guidelines are expected to make it conducive for Indian audit firms to come together,” Nihar Jambusaria, President, Institute of Chartered Accountants of India (ICAI) told BusinessLine.

They were initially framed in 2005 and later revised in 2011. “A group was formed last year to revise the guidelines and make them conducive to enable CA firms to go in for networking, which is much required,” he added.

‘Allotment purpose’

ICAI will now approach regulators like Reserve Bank of India and Comptroller and Auditor General of India to submit that “registered networks within the fold of ICAI should be recognised” by them for the purpose of the allotment of public sector and bank branch audits.

“For public sector audits, it may take some time to recognise such networks. But we will take efforts,” Jambusaria said. It has also been specified in the guidelines that chartered accountants can share their fees with others.

In February this year at the council meeting some changes were suggested to the guidelines and they have now been carried out, he added. These guidelines have already been forwarded to the Corporate Affairs Ministry (MCA).

Meanwhile, the ICAI President also said that separate guidelines have to be framed for networking of domestic firms with foreign firms and a separate group has been set up for this purpose. “During this year itself we will come with guidelines for networking with foreign firms,” he said.
