CRED targets ₹100-crore ESOP buyback this year

Fintech unicorn CRED has announced that the cumulative ESOP buyback under its ‘accelerated wealth programme’ will be upto ₹100 crore this year.

All the CRED team members who have vested options as of October 31, 2021, will be eligible to participate in the buyback event and sell a portion of their vested shares. CRED’s accelerated wealth programme was launched in August as an additional revenue stream for its team members.

Last month, CRED raised $251 million Series E funding from Tiger Global and Falcon Edge. There were two new investors, Marshall Wace and Steadfast, besides DST Global, Insight Partners, Coatue, Sofina, RTP, and Dragoneer. The funding round had valued the company at $4.01 billion.

Started in 2018, CRED rewards users points for making credit card payments. It has since added new offerings such as personal loans and rent payments as it attempts to become a full-stack financial service provider. The company also recently launched its peer-to-peer lending product, which allows CRED users to lend other users money at 9 per cent interest rate.

CRED noted in the newsletter that 40.07 per cent of CRED users/members had improved their credit scores in October by incorporating the suggested actions on the app, and members won ₹22 crore worth cashbacks.

Further, in September, CRED reported that electronic accessories (phone wallets, phone stands), audio products (earphones, neckbands and TWS earbuds) and smart home devices (smart home cameras and smart remotes) were the most ordered items on CRED Store. Nearly 1 in 5 transacting members are said to have picked electronic accessories or appliances, and coffee has seen the highest repeat purchase among members. Some of the popular brands on CRED Store include The Man Company, Bombay Shaving Company, Portronics, Smitch, Oakter, Yoga Bar, Wingreens and Raw Pressery, among others.

The Reserve Bank of India‘s directive to treat grant of employee stock options as an expense is having an unintended impact.

Banks are doing away with ESOPs and adding deferred bonus payments to the senior managerial staff as the new rules could add significant costs to banks, eroding their quarterly earnings.

The shares are required to be valued at a fair value that may add to the costs. Though it is a non-cash cost, it still results in a higher expense in the P&L for the bank, impacting its profits and earnings.

The RBI directive

The RBI said last week the fair value of the share-linked incentives paid to chief executive officers, whole-time directors and other key functionaries by the private banks should be recognised as an expense during the relevant accounting period.

Issuing a clarification in this regard, the RBI said, “the fair value (of share-linked incentives) …should be recognised as expense beginning with the accounting period for which approval has been granted”.

In terms of the extant guidelines, share-linked instruments are required to be fairly valued on the date of grant using the Black-Scholes model.

The Black-Scholes model, also known as the Black-Scholes-Merton model, is a mathematical model for pricing an options contract. In particular, the model estimates the variation over time of financial instruments.

Treatment as expense

The RBI issued the clarification saying “it has been observed” that banks do not recognise grants of the share-linked compensation as an expense in their books of account concurrently.

The RBI also asked all banks, including local area banks, small finance banks and foreign banks to comply with its directions for all share-linked instruments granted after the accounting period ending March 31, 2021.

The central bank had issued guidelines on the compensation of whole-time directors/ chief executive officers/ material risk takers and control function staff in November 2019 in which it had said that share-linked instruments will be included as a component of variable pay.

Fintech startup Paytm is planning to more than double its employee stock ownership plan (ESOP) pool, as per a letter sent to its shareholders for an extraordinary general meeting (EGM) scheduled for September 2, ahead of its much-anticipated IPO.

The Noida-based firm has proposed to its shareholders an increase in the existing ESOP pool to 61,094,280 equity options at a face value of Re 1 each from the current 24,094,280 equity options. The fintech company has also sought approval of founder and chief executive Vijay Shekhar Sharma’s revised employment agreement as the managing director and chief executive of the company.

Additionally, the company is formalising three appointments to the board of directors. These are Neeraj Arora, former chief business officer of WhatsApp and Ashit Ranjit Lilani, managing partner of Saama Capital, as non-executive independent directors; and Douglas Feagin, senior vice president, Ant Group, as a director.

The company has also put forth revised annual remuneration agreements for independent directors on the board for shareholders’ consideration. These include those of Mark Schwartz and Pallavi Shardul Shroff for Rs 1.85 crore and Ashit Ranjit Lilani and Neeraj Arora for Rs 1.48 crore.

In its previous EGM on July 12, the firm had passed several resolutions, including an IPO raise, and one declassifying Sharma as the promoter to list as a professionally managed company. Listing as a professionally run business could help smoothen Paytm’s IPO process as it reduces the compliance burden from investors and individuals that are considered promoters.

Paytm’s ESOP expansion comes at a time when several leading tech and internet startups have offered lucrative buyback windows to help employees vest their options. In 2021, startups such as Zerodha, Razorpay, Cred, Acko, Udaan have given their employees windows to cash their stock options as valuations of India’s internet startups continue to rise rapidly.

ESOPs are an employee benefit plan that gives the firm’s employees ownership in the company in the first of stock options. Among growth-stage startups, ESOP plans are seen as an effective way to attract, retain and reward workers in a highly competitive talent market.

Paytm in July had filed a draft red herring prospectus with the markets regulator, the Securities and Exchange Board of India (Sebi), to raise Rs 16,600 crore ($2.2 billion) through a public issue in what will be one of the biggest Indian IPOs in at least a decade.

The stock offering will comprise a fresh issue worth Rs 8,300 crore ($1.1 billion) and a secondary issue or an offer for sale (OFS) of the same size, Paytm has told Sebi. The company may also consider a pre-IPO funding round of up to Rs 2,000 crore. If that happens the size of the fresh issue will be adjusted accordingly, the DRHP says.

The MD and CEO of IndusInd Bank, Sumant Kathpalia plans to sell some of his share in the bank through previous Employee Stock Options (ESOP).

In a regulatory filing the bank said that he will sell the shares to repay loans taken to exercise earlier vested ESOPS.”Sumant Kathpalia, Managing Director & CEO of the Bank, plans to sell some shares of IndusInd Bank Limited held by him through exercise of previous Employee Stock Options (ESOPs), principally to exercise upcoming ESOP vesting and to repay loans taken to exercise earlier vested ESOPs,” it said.

Here’s a ready reckoner on changes in new ITR forms

Last week, the CBDT notified the new ITR forms for assessment year 2021-22. Tax payers can breathe easy this year, given the limited changes in the tax forms. The changes this year are only with respect to certain amendments in the tax law, proposed in the Budget of 2020.

Besides, certain schedules introduced last year to accommodate the relief given to taxpayers during the pandemic have now been removed. For instance, Schedule DI (Detail of Investments/deposit/payment for the purpose of claiming deduction) finds no place in the new ITRs.

Here is a low-down on a few important changes in the new ITR forms, that can come in handy while filing your returns for assessment year 2021-22.

Eligibility tweaks

The exclusion list of ITR-1, that is, persons who cannot file their returns using ITR-1 has got some new frills this year. Now, taxpayers for whom TDS has been deducted under section 194N can no longer file their returns in ITR-1. Per the section, banks (including co-operative societies and post office) are required to deduct TDS at the rate of 2 per cent on cash withdrawals exceeding Rs 1 crore (in aggregate) in the previous year. For non-filers of income tax returns (i.e. those who did not file returns in all of the last three assessment years), the deduction shall be 2 per cent for amounts exceeding ₹20 lakh or at the rate of 5 per cent if withdrawals exceed Rs 1 crore.

In addition, following the recent amendments to tax law, employees who can defer their tax liability on ESOPs cannot file returns in ITR 1 or 4. They have to file returns in forms 2 and 3 only.

ESOP taxation

The Budget of 2020 proposed deferring the tax on ESOPs allotted for employees of a narrow stream of eligible start-ups. ESOPs are taxed twice, in the hands of the recipient employees – once at the time of receipt as a perquisite and next upon subsequent sale of the shares (Capital gains).

Employees of eligible start-ups can now defer the tax on perquisite by 48 months from the end of the relevant assessment year in which the shares are allotted. The Schedule TTI (Computation of tax liability on total income) now requires clear bifurcation of such current and deferred tax amount on ESOPs.

Dividend income

Another Budget amendment was the abolition of DDT and the consequential taxation of the same in the hands of the shareholders. In the ITR forms, apart from withdrawing the redundant mentions of the DDT sections, the Schedule OS (Income from Other Sources) has also been accordingly tweaked to accommodate these amendments. For example, a new row has been inserted to provide deduction for interest expenditure which can be claimed as a deduction under section 57(1) if incurred in relation to dividend income. Further new rows have been added to incorporate dividends earned by non-resident taxpayers, that are chargeable at special rates, under section 115A.

ITR Forms 2, 3 and 4 required taxpayers to provide quarterly break up of dividend income, which helps in computing the interest liability according to advance tax provisions. This break up is now also required to be furnished by taxpayers filing returns using ITR-1.

Concessional tax rates

Starting AY 2021-22, taxpayers can opt for lower tax regime under section 115BAC, by foregoing certain exemptions and deductions. In Part A of all the ITR Forms, taxpayers are required to specify if they are opting for new tax regime under section 115BAC. Assessees with income from business or profession were required to exercise such option on or before the due date for furnishing the returns by filing Form 10-IE. ITR Form-3 hence requires such taxpayers, to furnish the date of filing form 10-IE and its acknowledgement number.

Besides, consequential amendments, with respect to exemptions and deductions foregone have also been made. For instance, in ITR 3, amendments have been made in Schedule DPM (Depreciation on Plant and Machinery) and Schedule UD (Unabsorbed Depreciation), to make one -time adjustment in the written down value of the plant and machinery, for the exemptions now foregone.

New utility

In a bid to ease the burden of taxpayers when filing the returns, the CBDT has launched a new offline utility called JASON for the assessment year 2021-22. The existing excel and java utility have been discontinued. The new JSON utility has currently been enabled for ITR 1and 4 only.

The utility will import and pre-fill the data from e-filing portal to the extent possible. It is enough if taxpayers fill the balance data. However, facility to upload ITR at the e-filing portal using the utility is not yet enabled. It is expected to be available sooner than later.

Should you go for pre-IPO investing?

With IPO subscriptions going through the roof and the pricing in IPOs expensive in many cases, investors have an option to participate early by investing in companies through the pre-IPO market or the unlisted market. This market, in which HNIs and even retail investors have started investing, helps invest in companies that are unlisted and are expected to go for an IPO in the mid to long term.

According to Unlisted Zone (amongst top 10 unlisted share brokers), their gross transaction value in the unlisted market has gone up from ₹2.1 crore in 2018-19 to ₹19.1 crore in 2019-20. In FY21 (so far), it has been more than ₹40 crore. Also, the number of transactions earlier were 5-10 per day compared to 20 per day now.

How it works

A typical deal in the unlisted market starts with a buyer (with a demat account) getting connected to an unlisted shares dealer. The price and brokerage is agreed upon. The buyer sends money to the seller after which the share transfer is done along with a transaction proof exchange. By T+0 evening or T+1 morning, the transaction is completed with unlisted shares reflecting as ISIN numbers in the demat account of the buyer.

There are no set rules on what is the minimum and maximum investment limit under the pre-IPO investing. It usually depends on the broker you are interacting with. Earlier, the minimum size for pre-IPO deals used to be a few lakh of rupees. But with the ecosystem gaining more depth, i.e., more brokers, more buyers, more ESOP sellers, more research and start-up investing gaining traction, one can start transacting with as little as ₹25,000.

The benefit of a pre-IPO deal is that you buy the companies at an earlier stage and at a cheaper valuation, if available, compared to buying as a normal investor at the IPO. If you can identify opportunities before the market at large does, it can translate to much greater gain when the company goes for an IPO and lists its shares.

Beware the risks

Pre-IPO investing certainly does look interesting but before pushing the pedal on this instrument, understand that it involves high risk.

First, the pre-IPO market is illiquid. You may not be able to sell your shares when you want as there may not be any buyer in the market. The liquidity is low because it is a niche segment that trades over the counter and not through an exchange.

Second, the risk of IPO timeline. The IPO of the unlisted company you invested in can get delayed due to market conditions. Also, it is better to check if the management has provided any guidance on their IPO plans.

Next is the valuation at which the unlisted shares are being bought. Unless, a comprehensive valuation check with listed peers is done, you may end up buying at high valuations.

Further, there is the risk of being charged higher transaction costs by the broker you are dealing with. Investors should note that they can pay maximum 1-2 per cent premium on the cost price as brokerage. So, check prices with a few other dealers and compare before you enter a transaction.

Note that pre-IPO investing comes with a one year lock-in once the company’s shares get listed. So, one may miss the listing gains if the company makes a successful debut on the markets.

Also, if the fundamentals of the company changes and that warrants selling the stock, you may not be able to do so until one year.

Finally, one has to be cautious of frauds. Last year, a Bangalore-based prominent wealth management firm’s founder was arrested for a pre-IPO investing fraud. They took the money for the shares but never delivered the shares. Always deal with a trusted broker with a good track record.

Note that since there is no ombudsman or appointed entity for redressal, the only legal option left is to file a police complaint against the individual or directors of the company.

Taking into consideration all of the above, it becomes apparent that only investors with mid to high risk appetite should take a look at this instrument.

Qapita, a Singapore based FinTech digitising equity management SaaS solutions has raised funding from East Ventures in an undisclosed strategic investment.
